This makes me sad and frustrated. Especially seeing as everyone else can do this no problem

Yes eg cache and xoops_cache, etc.
If you can't change them, delete them and recreate them (add always the index.html). Now you will be able to set the chmod to 777.

The problem was that his PHP didn't have extension for Character encoding.

Once I reinstalled XOOPS with Latin-1 instead of UTF-8, the installation worked fine.

Mamba - is this written i readme.txt - the install procedure etc.

If not - should we add a bug on this issue?

I think it should also be tested in the installer (with suggestion for using the correct or possible charsets), together with a check if sessions are active. The latter start failing from step 5 to step 6, which should imply a database problem, but it is not.
