I had no need to create the folders manually.
Instead i had to reset the directory permissions under 'cache' 3 times to 777. But then it worked and did no longer refuse to create ...

Most files are stored with a path directive of xoopsgallery\modules\xoopsgallery\.
The path must instead be xoopsgallery\ in order to work per the instructions in readme.txt
